You cannot enter the Director Mode if the player is inside a vehicle, wanted, in an active mission, during a cutscene or in an online lobby. It pretty much lets you 'direct' the game you are playing. Once you're in Director Mode, you can choose any character or NPC to play the game and activate other cheats such as explosive ammo, super jump, etc.
